You: The MPC is 0.8 and the government spends an extra $10 billion. How much can real GDP change?
Kuest: This is the spending multiplier. Do you remember what goes in the formula?
You: It's 1 divided by the MPC, so 1 ÷ 0.8 = 1.25. GDP rises by $12.5 billion.
Kuest: Close, but it uses the other fraction. People spend 80% of each new dollar and save the rest. What is the MPS, and what's 1 divided by it?
You: MPS is 1 − 0.8 = 0.2, and 1 ÷ 0.2 = 5. So $10 billion × 5 = up to $50 billion.
Kuest: Right. Each round of spending becomes someone's income, and 80% of it gets spent again. That's why the total change is a multiple of the first $10 billion.

The spending multiplier is 1 ÷ MPS, so with an MPC of 0.8 a $10 billion increase in spending can raise real GDP by up to $50 billion.
